ROM hacking is the process of modifying a ROM image or ROM file of a video game to alter the game's graphics, dialogue, levels, gameplay, and/or other elements. This is usually done by technically inclined video game fans to improve an old game of importance, as a creative outlet, or to make new, unofficial games using the old game's engine.

Homebrew, when applied to video games, refers to software produced by hobbyists for proprietary video game consoles which are not intended to be user-programmable. The official documentation is often only available to licensed developers, and these systems may use storage formats that make distribution difficult, such as ROM cartridges or encrypted CD-ROMs.
AFAIK, though, it's "only" a civil issue, not a criminal one, and the laws against ROM hacking are not really enforced. Whether it's "bad" is a lot harder to say; it depends on personal opinion and your particular situation. In most cases, personally, I'd say no, it's not bad.
